To give you guys a little update on the game:
Dim and I are home pretty much all week, so we're working hard on getting it done - the aim is to submit on Sunday. Egoraptor has agreed to help us out with a little voice acting, and Dustball has sent us all the music we need - so awesome! I'm just putting the story together, and Dim's finishing off the cutscenes.
As Kayn said, its kinda the unofficial Nightmare 2 - ie its a game of our Another Day series. And yes, its 3D, similar in feel to Animal Crossing. Its set across several tropical islands, and I guess I'd class is as a 'puzzle adventure'. The feature I'm most proud of though is the digital camera...

Looking forward to it man. Nightmare is still one of the most original platformers in my opinion. Im especially interested to see how the 3d aspect is gonna work out, sounds like a real challenge to do that in flash. And ask Dim to come on msn when you see him or something, we have to discuss stuff!

Looks kinda like some tween transition thing between the pics, but it looks good. I'm not sure but its not flash for sure... or windows movie maker. Could be some video editor for a mac, macs have some excellent video editor programs!

I reckon you could probably do it with After Effects.
There's probably a cheaper option somewhere though. Just try looking for video editing and visual effects software.

Morphing programs seem pretty common. All you do in one is select an area you want, and the corresponding area for it to distort to - so you'd select the eyes of one picture, and the eyes of your second, and the eyes would morph to that location.
Like a really advanced shape tween. Google Morph software and see what you pick up.

We did something like that in my tech ed. class in 7th grade, though I don't know the program name. Its pretty easy to do though, maybe a little time-consuming, and tedious, but easy.
